If you wanted to say it correctly, it would have been "Not past grade 2."

you need something along the lines of: did you not pass 2nd grade or not passed 2nd grade
you can't really say grade 2, you need an ordinal number (1st, 2nd, 3rd, etc.) which denotes rank or level rather than a cardinal number which denotes quantity (1, 2, 3, etc.)

True, the number is wrong. But the verb usage is what's being pointed out as incorrect. Using "passed" is a description of physical movement and distance, while "past" is a description of time, and is the verb that should have been used.
